Dalian, China, has been noted for its software industrial agglomeration. Many studies have mentioned Silicon Valley, the archetypal high-tech industrial agglomeration, stating that companies gained the necessary resources by becoming familiar with the flexible business practices in the region. This is conventional wisdom. However, such a trend is barely found in Dalian. Much of the business of Dalian’s software industry is related to Japan, and a strong influence of Japanese multinational enterprises (MNEs) exists. Key enterprises within the industrial agglomeration adopt Japanese companies’ managerial system and then be able to gain business from their Japanese clients. In other words, even though both are high-tech industrial agglomerations, in Silicon Valley, companies were required to become familiar with local business practices to acquire resources, while in Dalian, local key enterprises were required to take on business practices of their customer MNEs to gain resources. Thus, it is not easy to make generalizations about high-tech industrial agglomeration models based on the case of Silicon Valley, which may, in fact, be a special case.

In general, research on software development outsourcing, which implicitly assumes application software development, tends to ignore hardware product characteristics. However, in embedded software development, the skills and knowledge required of engineers can differ depending on hardware product characteristics. This study employs the data from an interview-based survey to identify the impact of hardware product characteristics on software development outsourcing. In the case of embedded software, engineers at companies that undertake outsourced work must possess not only knowledge of software developed by the outsourcer but also technical information and knowledge regarding hardware product characteristics that can only be acquired from the same client. This accumulation of firm-specific knowledge and information occurs on a continual basis, and is necessary for this type of outsourcing business. Thus, maintaining a low engineer turnover is important.

Present literatures highlight that the presence of Japanese-speaking human resources in Dalian, China has formed a high-tech agglomeration in Dalian, which attracts many Japanese companies. However, that is a simplistic answer. This paper identifies that the software development outsourcing industry in Dalian is formed by three phases, First, the major role played by Japanese companies in China on the creation of skilled labor in the initial phase of the agglomeration. Second, Chinese companies that have become the core companies of the agglomeration through doing business with Japanese companies developed Japanese-speaking human resources as their own as a means of attracting Japanese customers. Third, new comers can utilize the skilled labor market which is formed by those human resource spun off of foreign-owned firms and core local firms.
